ingame Voice activation

I see there is an option to have voice connection with other players while ingame.  How does this work?

If I am correct it is proximity based so I think you have to be near to someone to talk.

Yes, and the range is pretty short. 20 blocks or so. Also note that the in-game voice feature will negatively impact your FPS when enabled.

How does this work?

The default key is "V". You can change this in the settings.
